Bank FD laddering explained: How to maximise fixed deposit return with improving liquidity, managing interest rate risks

Fixed deposit (FD) investments are popular among investors seeking predictable, easy, and relatively low-risk returns. The significance of fixed deposit investments becomes even more meaningful in the current geopolitical scenario, where oil and commodity prices are exhibiting immense volatility, and the country's equity markets have also underperformed over the past few years.

Still, what should not be ignored is that even in the current economic environment, locking the entire savings corpus into a single FD can be detrimental to long-term wealth creation, as it can limit access to funds and expose investors to interest rate risk when the deposit matures.

To meaningfully address such a situation, the idea of FD laddering comes into play. FD laddering, to put it simply, is a practical method for balancing returns, liquidity, and flexibility in investments.

To put it simply, FD laddering is nothing but a straightforward way that involves splitting a lump sum into several different fixed deposits with distinct maturity dates instead of investing the entire amount in a single fixed deposit. Now, as every FD matures with time, the investor can utilise the funds obtained from such maturing FDs for meeting financial obligations, urgent liquidity needs, or reinvest it at the prevailing interest rates.

For example, suppose you aspire to invest ₹5 lakh today. Now, instead of locking these funds in a single fixed deposit for 5 years, you can also divide this investment into 5 deposits of ₹1 lakh each, with maturities of 1, 2, 3, 4 and 5 years.

This way, you will continue to receive funds each year as the FDs mature. These funds will provide you with financial stability and much-needed flexibility. The detailed maturity timelines are discussed in the table below:

FD investment

Maturity period

₹1 lakh 1 year
₹1 lakh 2 years
₹1 lakh 3 years
₹1 lakh 4 years
₹1 lakh 5 years

Note: This is an illustrative distribution of an FD across different maturity periods; investors can plan investments on similar lines after consulting their financial advisor.

Hence, after the first year, the one-year FD matures. These freed funds can be utilised meaningfully for meeting any immediate needs or unforeseen expenses. They can also be reinvested into a fresh 5-year or a 3-year FD. Repeating this process helps in creating a ‘rolling ladder’, with a deposit maturing every year.

Therefore, it is clear that FD laddering is a meaningful investment strategy that can go a long way toward helping investors make the most of their funds. Now, keeping these basics in mind, here are clear benefits of this investment strategy:

  • Improvement in liquidity and financial management: Staggered maturities help investors with a consistent flow of funds. It also ensures that an individual is not forced to withdraw the entire investment and incur losses. Such a strategy can also help with meaningful financial management, provided proper planning and time are invested before investing in different FDs as per financial requirements from time to time.
  • Prevents FD investors from falling for forced personal loans: FD laddering also protects investors from unwanted, high-interest personal loans or other forms of debt if the need arises. With FDs maturing every year, even major expenses can be addressed through proper planning, rather than resorting to unwanted loans.
  • Managing interest rate risk appropriately: This strategy also helps in managing interest rate risk efficiently. This is because if FD rates rise due to inflation or other policy decisions, maturing deposits can be reinvested at higher rates. Furthermore, if rates decline, deposits already locked in at higher rates can continue to earn the same interest rates until maturity.
  • Helps create a retirement income stream: FD laddering can also be of immense importance for retirees, as they can structure FD maturities on a monthly, quarterly, or yearly basis to receive periodic lump-sum payments that can help with day-to-day expenses. Instead of waiting for a fixed single date of payment.
  • FD laddering can also support large purchases: This is yet another benefit of FD laddering. In this, investors can time maturities in accordance with their long-term targets of major purchases, such as a car purchase, renovation of a house, or a major college expense.

However, the FD laddering strategy also does not always guarantee the highest returns. This is because actual earnings depend on the applicable interest rates, tenure, compounding frequency, invested amount, taxes and reinvestment decisions. Premature withdrawals may also attract serious penalties that can adversely impact long-term returns.

In summary, FD laddering as a strategy can definitely help investors balance liquidity and income predictability; however, it requires proper planning and an understanding of FD fundamentals.

That is why investors should choose deposit tenures aligned with their financial objectives after seeking professional advice from a certified financial advisor. Investors should also ensure that they manage a separate emergency fund to deal with any unexpected expenses so that they can make the most of their FD investments.
