Global Market: ECB rate decision in focus as Lagarde exit speculation grows<br>ETMarkets.com

ECB faces a difficult balancing act as inflation concerns and French bond-market turmoil test its policy options.

The euro zone's central bank has raised interest rates twice since June and is expected to resume monetary tightening in the coming months as policymakers seek to prevent an oil-price shock linked to the Iran conflict from fuelling broader inflation and wage growth.

However, rising government bond yields, particularly in heavily indebted France, have increased borrowing costs for households and businesses, complicating the ECB's efforts to balance persistent inflation risks against deteriorating financing conditions.

According to Reuters, the ECB is widely expected to maintain its deposit rate at 2.5% at Thursday's meeting while signalling that another increase, potentially as soon as December, remains possible.

Financial markets are currently pricing in roughly three additional rate increases, which would take the deposit rate to 3.25%. Rising oil prices have further intensified concerns that inflation could remain elevated for longer than previously anticipated.

Lagarde's Future Adds to ECB Uncertainty

Lagarde is expected to face questions about her future at Thursday's press conference amid speculation that she could leave before the French presidential elections in the spring, despite having approximately a year remaining in her term.

An early departure could allow French President Emmanuel Macron and other European Union leaders to appoint a successor before the election, which opinion polls suggest could be won by the far right.

Reuters reported earlier this month that the World Economic Forum could appoint Lagarde as its next chair as soon as November, potentially accelerating her departure and triggering a broader leadership reshuffle at the ECB.

The prospect of a change at the top comes at a challenging time for the central bank, which is grappling with higher energy prices, tighter financial conditions and growing uncertainty about the economic outlook.

Former central bank governors Klaas Knot of the Netherlands and Pablo Hernandez de Cos of Spain are considered leading candidates to succeed Lagarde.

French Bond Market Turmoil Raises Concerns

Beyond interest rates and leadership uncertainty, turmoil in government bond markets is emerging as an immediate challenge for the ECB.

A global rise in bond yields, driven by stronger growth expectations, increased government borrowing and substantial investment associated with artificial intelligence, has raised financing costs for governments, households and businesses.

In France, investors have become increasingly concerned about the country's growing public debt and uncertain fiscal outlook following this year's elections. Suggestions from sections of the political left that debt held by the ECB could be written off have added to market unease.

According to Reuters, France is facing some of its highest borrowing costs in 25 years, while the premium investors demand to hold French government bonds over benchmark German debt has widened beyond that of other euro zone countries.

The deterioration has fuelled speculation about whether the ECB might need to intervene to prevent financial market tensions from worsening.

However, an immediate intervention appears unlikely, with policymakers expected to assess whether the market turbulence remains contained within France or threatens the broader euro zone.

ECB's Potential Tools to Contain Market Stress

The ECB's initial response could involve the flexible reinvestment of proceeds from bonds acquired under its asset-purchase programmes over the past decade. Such flexibility would allow the central bank to direct support towards countries experiencing greater market pressure.

If tensions intensify, the ECB could also consider activating its Transmission Protection Instrument (TPI), a facility designed to address what it considers unjustified market movements that threaten the transmission of monetary policy across the euro zone.

The instrument has never been used

Reuters reported that economists at fund-management firm Algebris believe the ECB could consider deploying the TPI in other euro zone countries if French market stress spreads across borders, while maintaining its position on France itself.

For now, policymakers face a difficult balancing act. They must remain prepared to raise interest rates to contain inflation while assessing whether higher borrowing costs and bond-market volatility could weaken economic activity.

Thursday's meeting is therefore likely to be closely watched not only for signals about the timing of the next rate increase but also for indications of how the ECB intends to respond to mounting financial market pressures.
